I have a theory as to why he was cast as Loki:
He beefed up a hell of a lot over an extended period of time to audition for Thor. The director told him he wanted him in the movie, but he would have to undo all his work and get skinny again to be cast as Loki. My theory is the director knew how much he wanted to play Thor (and how much work it took) and cast him as Loki instead to make the sense of resentment between the brothers feel more "real".

I think the real reason why he was cast as Loki is because regardless of how much chicken and lard he ate, he was NEVER going to be as big as Chris "Built-like-a-brick-shit-house" Hemsworth. They're Tom's actual words too. Haha. :-)
