The spy disguises as the opposite team, therefore the mask shows as RED.

Then they would just appear as masks to BLU, as players on the Spy's team only see a paper mask.

Exactly. The Demo's not the most, er, sane mercenary in the bunch, but then, none of them are. Except maybe Engie, or Scout (but he's just a dick, so...)
