Was the entire audience watching the screen, or what? How was it that no one was watching the ring when Mercury attacked?

It's not that no one was watching the ring, it was that Yang saw something completely different than what everyone else saw.
Emerald I'm assuming has some kind of ability to make illusions evidenced in her fight with Coco she must have used this ability on Yang to make it appear as though Mercury was attacking her, when in reality he was not. Everyone in the stadium and those watching at home basically just saw Yang break the leg of a beaten opponent, while Yang thought she was just defending herself albeit in a dumb and reckless way .

I was thinking about it shortly after i posted it. I eventually figured out the same thing, except i thought it was Neo doing the illusion, not Emerald.

Also thought that Yang was seeing reality, and the illusion was around the ring.

You're right, the more I think about it, Neo is the obvious culprit for the illusions, I just thought Emerald because Coco was tricked using an illusion in her fight with Emerald, although that was most like Neo as well because, why the hell would bad guys follow rules.

And I also initially thought that, but when I thought about it more, Neo would have had to use an illusion that tricked thousands of people in the stadium, a little too powerful, but could be plausible. Then I thought about something, the screens, now the way I figure, Neos illusions are supposed to trick the targets mind into perceiving what she wants them to perceive, but I don't think mind powers work well over digital screens unless you're hypnotoad . This would mean, in order to fool everyone BUT Yang, Neo would have had to trick the minds of all the people in the stadium, and everyone watching on those mobile device things and other electronics, which makes the span of Neos abilities sound ridiculously OP, or the other option, just trick Yang into thinking she's being attacked, and let everyone else see that she just shot Mercury in the leg.

Well even so, creating an illusion powerful enough to deceive the majority of the people of Remnant is still pretty insane, whereas fooling Yang is much easier and has the same effect, everyone hates Yang and feels sorry for Mercury, the Grimm sense these negative feelings, and the fire rises.

Now, I have two theories of what is happening, but it envoles the same principle. What they saw was an illusion created by Neo.

Yang saw Mercury attack, when he really didn't, which made her retaliate by punching his leg.
Or
Mercury DID attack her, but Neo made the audience see something else: Yang attacking Mercury.

Either way, it was all a plan to frame Yang. Why? Guess we will find out at some point.

Three major reasons seem plausible so far:

1. The Grimm (especially those big elephant ******* ) took notice to the sudden spike in negativity following the attack
2. This **** is gonna cause a lot of issues between the nations in Remnant.
3. Dragging on the festival. To what end, I can't say, but I think it's because so many people from all over the world are visiting. If they want to do something big, now is definitely the time.

I think part of Cinders plan, is to create spite and chaos between the teams, especially team RWBY to attract the Grimm as you say.
When the teams are in dissarray when the Grimm finally invades, there will be no way to stop them. Nations fall, the whole world falls into chaos.

Personally I like this dark turn, the series has going. Of course its probably not gonna end in some crazy dark ending, where the whole world falls, and everybody dies, but i'm liking it so far. Someone had a theory, that this episode was Yangs fall into darkness. That she would turn against her friends, and join Cinder. That would be cool, but I don't really think that would happen.
Guess we will find out where this is going next episode. Can't ******* wait.
