That's because it is an outdated law back from the times where coins had a higher concentration of valuable metal like silver in them and people would shave bits off the edges so they would have both their money and silver shavings.

Last I checked, pennies are the only currency you are allowed to deface. I don't know about in the U.S., but here in Canada I'm pretty sure about that. We would cut pennies with shears when I used to sell knives, and that's how we apparently got around it.
